Marcos Llorente scored twice in extra-time as Atletico came from behind to win 3-2 on the night and 4-2 on aggregate.
Liverpool, a goal down from the first leg at the Wanda Metropolitano, where they won last year's final against Tottenham, bossed the first half.
However, a mixture of wasteful finishing and good goalkeeping from Jan Oblak kept the score goalless until just before the break.
That changed when Georginio Wijnaldum, who scored twice in last season's semifinal win over Barcelona, opened the scoring just before the break.
Jurgen Klopp's side continued to dominate into the second half but Oblak and the woodwork kept them out as the tie went into extra-time.
Roberto Firmino soon made it 2-0 on the night and gave Liverpool the overall lead for the first time but Atletico's response was outstanding.
Liverpool's stand-in goalkeeper Adrian, filling in for the injured Alisson, gave the ball to Joao Felix, who set up Llorente. The midfielder had work to do but beautifully bent home from 20 yards.
Llorente then added a second with another well-taken finish from distance to leave Liverpool needing two goals due to the away goals rule.
They pushed and pushed but couldn't break Atletico down and, with the home players committed up the pitch in the final minutes, Alvaro Morata raced through to seal the win.
